The VAT element of £20 is paid to HMRC by the umbrella company and is clamed back through submission of contractor’s VAT receipts. In this way, the contractor is paid the full £120, which was incurred during expenses and leaves Umbrella Company in a net zero position. Those expenses, which are zero rated in relation with VAT like train travel, the VAT is calculated keeping in view the price of ticket. If the value of ticket is £5 the Umbrella Company send an invoice of £5 plus £1 in lieu of VAT, out of which £5 is recharged to contractor and £1 is paid to HMRC.
Claiming Expenses in Euro
Although the VAT treatment of incurred expenses in Euros is quite similar to claiming them in sterling however, there are some distinctions drawn in this context. In this procedure, local VAT is applied and Umbrella Company’s finance department checks that in which country of EU these expenses were incurred. It also calculates the VAT in force for such region as it differs from country to country. For example, the VAT receipt of expenses incurred in UK also includes the details regarding sales Tax in force.
It is explained with this example where a contractor has incurred €115 and the sales tax is 15%, the first thing to do is to convert the amount in sterling. The payment made through credit card is also accepted by HMRC and the rate mentioned in statement is applied. The umbrella Company would invoice the agency or client calculating the gross amount in Euros and add VAT according to a standard rate. The expenses of £115 for which 20% VAT is £23, making in the end gross total of £138.
Contractor receives full recharge
In the above mentioned example, Umbrella Company receives £138 from client or agency out of which £23 are paid to HMRC while contractor receives full recharge of £115. Hence, contractor is not out of pocket and Umbrella Company regains the status of net zero.
The main difference between claiming of Euro expenses and that of sterling is based on the fact, that it is not possible to claim back VAT if the receipts of incurred expenses are in Euro. This is the basic reason the Umbrella Companies invoice VAT to agency or client on top of gross Euro expenses.
It is also imperative to mention here that the client or agency use such a mechanism through which they can claim back the VAT incurred in Euro-zone. However, on the other hand Umbrella Companies have nothing to worry about the treatment of VAT in relation to euro expenses.
